Her dad saw the young kid kissing her younger daughter. And The young kid went as fast as he could. Her father said, " That would be coward/cowardly ".

Questions

Are the above setences correct ? If the sentence(  can you use " that " as subject in the setence ?) in the quotation is correct, what is difference between " coward " and " cowardly" in the sentence ? 

Does " that " need to captialize ?

Is the period  inside or outside the quotation ?

How many people do we have here, three or four?  And what are their relationships?  Perhaps I could simplify the sentences a bit first:

Her dad saw the young kid kissing her, and the kid ran away as fast as he could.  Her father said, 'That is cowardly'.

Questions:

1-- the sentences have been corrected above
2-- Yes, that can be a pronoun subject.
3-- Coward, the noun, is incorrect without an article, determiner or possessive; 'That is a/your coward' would be OK.  Cowardly, the adjective, is required as the subject complement here.
4-- Yes, capitalize the first word of the sentence within quotes.
5-- The period, which serves to close the entire sentence, is outside the quotes (but BrE practice may be different).

coward doesn't function as an adverb, thus can't be used here as you wanted.
but e.g.
strong=strongly could.
