I think B is the correct answer, but I wonder whether A is correct too. Can "that" be used to mean "in which"? By the way, there is no comma after "Paris".

1) The sentence below with or without a comma is wrong, right?

2) and the one below with "which" is correct but with "that" it is not correct, right? Is it the same if the comma is missing?

Right - it's wrong. Don't use it.

The first one can be correct. It sounds like Henry James also settled in Paris.
The second one doesn't work for me at all.

In 1922 Hemingway settled in the Paris, that he wrote stories and novels about, just as Henry James had done. -- This sounds like there are other "Parises" that he did NOT depcict in his writing. It can still be the same city, but you wouldn't recognize it as the city that he wrote about.
